What is the Head and Shoulders Pattern?

The head and shoulders pattern is a popular and reliable chart formation used in technical analysis to predict when a bullish trend might reverse into a bearish trend. It gets its name from its appearance, which resembles a head with two shoulders.

Here's a breakdown of the pattern:

  • Left Shoulder: The price makes a high, followed by a decline.
  • Head: The price makes a higher high than the left shoulder, followed by a decline.
  • Right Shoulder: The price makes a high that is lower than the head but roughly equal to the left shoulder, followed by a decline.
  • Neckline: A line drawn connecting the lows of the two declines preceding and following the "head".

How to Identify a Head and Shoulders Pattern:

  1. Uptrend: The pattern always forms after a significant uptrend.
  2. Left Shoulder Formation: The price rises to a peak (the left shoulder) and then declines.
  3. Head Formation: The price rallies again, surpassing the previous peak to form the "head," and then declines again.
  4. Right Shoulder Formation: The price rallies a third time, but this time it fails to reach the height of the "head," forming the right shoulder, and then declines.
  5. Neckline Break: The pattern is confirmed when the price breaks below the neckline. This breakdown signals a potential trend reversal.

Trading the Head and Shoulders Pattern:

  • Entry: Traders typically enter a short position when the price breaks below the neckline.
  • Stop Loss: A stop-loss order is usually placed above the right shoulder to limit potential losses if the pattern fails.
  • Target: A common target is determined by measuring the vertical distance between the head and the neckline. This distance is then subtracted from the neckline breakdown point to estimate the potential profit target.

Inverted Head and Shoulders:

There is also an inverted head and shoulders pattern, which signals a potential bullish reversal after a downtrend. The principles for identification and trading are the same, but inverted.
